Yet, with this empowerment comes inherent challenges. As we navigate the DeFi seas, it's essential to understand both the alluring treasures and lurking dangers. The Positives of DeFi Financial Inclusion: One of the most significant advantages of DeFi is its inclusivity. Traditional banking systems often exclude a vast portion of the global population due to geographical barriers, lack of identification, or minimal financial history. DeFi platforms, on the other hand, operate on a permissionless basis. This means that anyone with an internet connection, regardless of their location or financial status, can access financial services. This democratization potentially bridges the gap between the banked and unbanked, empowering countless individuals worldwide. Higher Yields: In the traditional financial world, banks offer interest rates that are often below inflation rates, eroding the value of deposits over time. DeFi platforms, driven by algorithms and devoid of the overheads of brick-and-mortar institutions, can offer significantly higher yields on deposits. This environment has given rise to practices like yield farming and liquidity mining, enabling users to optimize returns on their crypto assets. Transparency: At the heart of DeFi is the blockchain – a (check Week 1 of this series if you didn't already) decentralized ledger that records all transactions. Restaking enables users to repurpose their $ETH on the consensus layer. Users who stake $ETH directly or with a liquid staking token (LST) can choose to restake their $ETH or LST using Eigen Layer smart contracts. How it Works? Eigen Layer enables restaking by obtaining withdrawal credential rights for the staked $ETH through a smart contract. It penalizes validators who behave maliciously or fail to meet the necessary standards by deducting the staked $ETH. 🔹🔸 🔹🔸 Actively Validated Services (AVS) Protocols that require their own distributed validation, known as Actively Validated Services (AVS), can access Eigen Layer's pooled security layer. AVS includes: 🔸 Sidechains 🔸 Data availability layers 🔸 New virtual machines 🔸 Keeper networks 🔸 Oracle networks 🔸 Bridges 🔸 Threshold cryptography schemes 🔸 Trusted execution environment Previously, these AVS protocols were required to establish their own trust network and create smaller fragmented pools. This made them vulnerable targets for security breaches, as they had to shoulder the responsibility themselves. With Eigen Layer Pooled security, AVS protocols can rely on the trust network provided by the Ethereum network without having to create their own validators. 🔹🔸 What Are The Benefits of Restaking? The Eigen Layer restaking infrastructure attempted to address these issues in the following ways: 🔸Free Market Governance: In a free market, AVS protocols set their own security level based on their resources and development stage. Validators can choose the risk and reward when serving a specific protocol. 🔸Shared Security: Restaking allows the protocol to use Ethereum's security network, which has the largest validators and a strong security infrastructure. 🔸Value Creation: Restaking boosts earnings for $ETH stakers, benefiting validators and stakeholders. 🔹🔸 🔹🔸 What Are The Risks of Restaking? Restaking is not without risks, for the protocols and users there will be risks and exposure below: 🔹Security Risk: Stakers may lose their $ETH collateral due to smart contract vulnerabilities and bugs. 🔹Rehypothetication Risk: The failure of any validators can impact all protocols that depend on shared security. 🔹Underwriting Risk: To reduce the risk of losing their restaked $ETH, validators should carefully assess protocols before validating them. 🔹Collusion Risk: Collaboration among malicious validators could lead to majority control and pose a security threat to a protocol. 🔹Centralization Risk: Eigen Layer enables AVS and validators to choose freely. Validators may prefer the protocol with the highest yield for more profit. As a result, protocols will compete for higher yields and investments, potentially leading to centralization risk and increased fees for AVS using Eigen Layer. 🔹🔸 Systemic Concerns Ethereum co-founder @VitalikButerin is concerned about the risk of having a large group of validators on the same network. Mining: The Digital Gold Rush Just as miners dig up gold from the earth, crypto miners solve complex mathematical problems to release new coins. This process is essential for many blockchains, as it verifies transactions and adds them to the public ledger. 1. Proof of Work (PoW): This is the mechanism that allows transactions to be collected into blocks. Miners compete to solve a difficult mathematical problem, and the first to solve it gets to add the next block to the blockchain and is rewarded with newly minted coins. 2. Hardware: Mining requires significant computational power, typically provided by specialized hardware like ASICs or GPUs. The more powerful the hardware, the higher the chance of solving the mathematical problem. 3. Pools: Individual mining can be less profitable due to the high competition. Hence, miners often join pools to combine computational power and increase their chances of earning rewards. Staking: Earning Interest on Your Crypto Staking involves holding and locking up a certain amount of a cryptocurrency in a wallet to support operations like transaction validation, security, and governance. 1. Proof of Stake (PoS): Unlike PoW, where the first to solve the problem gets the reward, in PoS, the creator of the next block is chosen based on their wealth or stake. 2. But as with any groundbreaking innovation, it wasn't long before others followed suit when they saw this shrimp grow into the whalest of whales. Enter altcoins and tokens, the extended family of Bitcoin, each with its unique features, use cases, and value propositions. Altcoins: Beyond Bitcoin Altcoins is a term derived from "alternative coins," signifying all cryptocurrencies other than Bitcoin. They emerged as alternatives to Bitcoin, aiming to improve upon its limitations or offer entirely new functionalities. 1. Ethereum (ETH): Often dubbed as Bitcoin's closest competitor, Ethereum introduced the concept of smart contracts, allowing developers to create decentralized applications (dApps) on its platform. 2. Litecoin (LTC): Created by @SatoshiLite, it's often and long considered the silver to Bitcoin's gold. Faster transaction times and a different hashing algorithm are its primary distinctions. 3. Inside GMX v2: A Closer Look at Its Innovative Mechanics Introduction @GMX_IO has emerged as a highly successful perpetuals protocol since its inception. In 2023, It generates an estimated annual revenue of approximately $15 million and annual fees of around $50 million. With over 300,000 users on board, GMX has proven to be a protocol that effectively meets market demands. However, there is one aspect that poses limitations, and that is the architecture associated with $GLP and the incentives structure in GMX v1. ---------- GLP and GM $GLP is a token that combines various crypto assets, similar to an index. It is affected by market changes and mainly comprises of volatile assets. $GLP serves as a counterparty, where $GLP holders engage in trades with other parties (traders). However, there are certain limitations to keep in mind with this mechanism: 1. Imbalance of Open Interest (OI) and higher risk to LPs The $GLP model has no funding fees, but there are borrow fees. These fees are charged to traders who open/ close trades, whether they are long or short positions. The problem is that there are no incentives for arbitrageurs to balance the Open Interest, resulting in higher risk for LPs. This exposes them to the performance of traders, leading to suboptimal profit and loss (PnL). 2. Higher Fees for Small/ Medium Size Trades The fees to open or close a trade are 0.1%, which is considered high compared to competitors, despite the existence of a zero-slippage function. 3. General exposure basket for LPs The $GLP architecture does not separate the assets within its basket. This means that LPs can be exposed to other volatile assets that they might not want to have exposure to. 4. Low Capital Efficiency Due to the way $GLP operates, a significant portion of liquidity remains unused and idle. This is because the protocol imposes caps (40-50%) and avoids overexposure to one side of the market. As a result, the liquidity within GMX v1 is not fully utilized. GMX v2 sought to overcome the mentioned limitation and bring in new innovations, including updated incentives, fee structure, and liquidity model. Now, let's see how GMX v2 distinguishes itself through $GM and new mechanics: 1. Isolated markets, liquidity providers have the freedom to select the assets they wish to provide liquidity for. Consequently, they become exclusively exposed to those particular assets. 2. To maintain a balance between short positions and long positions and mitigate the risk of price manipulation, measures such as price impact and funding fees to the less dominant side have been implemented. 3. The spot and perpetual fees were decreased from 0.1% to 0.05% - 0.07% 4. Tradable pairs can be added without the need for liquidity providers to have exposure to the asset (synthetic market), as some markets will be collateralized with ETH and stables instead of the traded assets, while others will fully collateralized by the traded assets (ARB/USDC will be backed by ARB but LTC/USDC will be backed by ETH) 5. GMX V2’s oracle system will price each block, ensuring orders are executed at the latest possible prices, resulting in faster execution speeds and lower slippage. ---------- The New Frontiers for GM The new structure and mechanics open up exciting possibilities for building products using GMX v2 as a foundation. Here are some potential use cases: 🟦LP Management The objective is to actively manage LP positions by taking trading volume and activity into account, similar to LP management protocol in Uniswap v3, with the aim of optimizing yield in a efficient and effective manner. 🟦Yield Protocols that Focused on The Farming Funding Fees The implementation of funding fees in GMX v2 will allow for the extraction of funding fees and arbitrage opportunities with other perpetual decentralized exchanges (DEX) that have a similar mechanism, like dydx and Kwenta. For example, a protocol can open a long position in perp DEX 1 and earn a 20% annual percentage rate (APR), while simultaneously opening a short position in perp DEX 2 and gaining a 10% APR. 🟦Derivatives and Other Structured Products The use of $GM, similar to $GLP in structured products, can act as a primitives for different DeFi instruments. By including $GM as a key element, decentralized options and structured products can be created and used for hedging or to develop more complex financial products. ---------- Chainlink Low-Latency Oracles Integration GMX v2 will use low-latency oracles from @chainlink to improve execution speed and reduce front-running risk. These oracles provide real-time updates for each block, resulting in a smoother validation process and increased gas efficiency. Compared to Chainlink Price Feeds, this new oracle solution uses a pull-based approach. It generates oracle reports per block, which users can retrieve off-chain. Users can then validate these reports atomically with their on-chain transactions. But, like that fancy sports car that can't fit a week's worth of groceries, even blockchain has its limitations. Let's explore the not-so-glamorous side of this digital marvel. Speed and Scalability Blockchain (at least not all chains), but especially the Bitcoin network, isn't known for its speed. Traditional systems like Visa can process thousands of transactions per second. Bitcoin? It's more like 7. This limitation arises because of the decentralized nature of the network and the size of the blocks. Size and Storage Issues Speaking of size, the Bitcoin blockchain is HUGE. As of last year, it's over 300GB and ever growing. Storing the entire blockchain requires significant space, which can be a barrier for individual nodes. High Energy Consumption Mining, especially for Bitcoin, consumes a lot of energy. Some critics argue that the energy consumption of Bitcoin mining rivals that of some countries. While this is being addressed with more energy-efficient consensus mechanisms like Proof of Stake, it's still a hot topic. Irreversibility of Transactions Made a mistake in your transaction? Too bad. Transactions on the blockchain are irreversible. While this ensures security and reduces fraud, it can be a pain if you accidentally send funds to the wrong address. Regulatory and Security Concerns While blockchain itself is secure, the ecosystem isn't immune to hacks and fraud. Exchanges have been hacked, and scams are not uncommon. Additionally, the regulatory landscape for blockchain and cryptocurrencies is still evolving, leading to potential legal challenges. Interoperability Different blockchains have different protocols, making them challenging to work together. Think of it as trying to fit a square peg in a round hole.
